Paper: Capital efficiency through embedded leverage

The concept of capital efficiency through embedded leverage is essentially a way to get the benefits of leverage without the operational complexities, though it does require getting comfortable with higher volatility in individual line items , according to a recent paper "Exploring Capital Efficiency" by AQR.

The white paper addresses a fundamental challenge in modern portfolio construction: while diversification's benefits are well-established theoretically, most investors cannot access direct leverage to fully monetize these advantages. The solution lies in "capital efficient" investments that provide embedded or delegated leverage, allowing investors to achieve higher returns for the same level of risk.

Modern Portfolio Theory demonstrates that diversified portfolios should theoretically be leveraged according to risk appetite to maximize returns per unit of risk. However, most investors cannot or will not borrow directly to invest. Here lies the core problem. This constraint forces them into more concentrated, unlevered portfolios that fail to capture diversification's full potential. The typical 60/40 stock-bond portfolio exemplifies this issue - while providing some diversification, it remains dominated by equity risk and misses numerous other return sources.
